In order to place "FAIL" over images and then save them exactly as they do, you would need a Flash application on your site which would cost a pretty penny if you were to outsource it. Allowing them to upload a picture with text already on it ("FAIL"), resizing it and placing your watermark on it automatically as well would be relatively easy in PHP.
Once the script(s) complete, moderation would be the only thing to worry about, as if you watched the Ihascheezburger office tour, it's a very time consuming task.
