Now, how should we go about handling the transfer/payment portion of this transaction?
I don't know the owner personally, and while he seems trustworthy, I don't want to simply send money via paypal and hope he follows through on his end nor do I want to come across as shady and say I'll send the money after it's been transferred.
Is there some service that can servce as a 3rd party for this?

Escrow is not secure enough for domain transactions in my opinion. I prefer sedo escrow.
if it's just a few hundred bucks just send it through normal paypal..if there is a problem save the emails and you can get them to charge it back/reverse it. If it is $x,xxx+ use escrow.com or as advised above..some type of secure service.
